dhcpd and windows connection problems

I set dhcpd to lease ip's. It works fine. The problem is, that windows
requires an entry in the hosts file in order for mail and telnet to
work. That, of course, throws a monkey wrench in the works. My
question is: Has anyone else had this problem and if so, how did you
overcome it. I really want to use dhcpd but if I have to put ip's in
the hosts file, what's the use?

dhcp-server: 192.168.1.1, dhcpd-2.0-5 (RedHat 6.2)
dhcp-client: 192.168.1.3, dhcpcd-1.3.18pl8-10 (RedHat 7.1)

Questions:

Why does it give an error?
Why does 192.168.1.1 sees a packet coming from 192.168.1.3, and why
doesn't 192.168.1.3 doesn't see this packet originating from him?
