Is it possible to use IP Aliasing (kernel 2.2.16) with a loopback
device? Just want to find out *before* I recompile... :)

Since the netmask for lo interface is 255.0.0.0 you do not even need
aliasing to use any 127.x.x.x address.  All you have to do is add names
for the other IP's like 127.0.0.2, 127.0.0.3, etc. in /etc/hosts (or maybe
your local DNS).  I did that to play around with virtual hosts on apache
and it worked.
